Potassium nitrate carries Oxygen (KNO3), Sugar is the energy carrier, contains carbon to burn.
If you want to let it burn, you'll need :heat, burnable material and oxygen.
When you heat it up, Potassiumnitrate decomposes into K+ and NO3, nitrate decomposes further to oxygen which let the sugarburn

Awesome, is that actually how they make smoke grenades? Or are smoke grenades like, compressed gasses that fume when exposed to oxygen?

It works with the same method, two solids that burn, producing alots of gas molecules. I'm not sure if the military uses KNO3+sugar, although it's possible.
